Right this is more of a 'What happens' question.

I got this insurance policy on my 125. What happens to that if i trade the 125 back to the dealer and get my newer bike from the same place. Ie- do i keep the same policy and the insurance company twiddle with the now more expensive policy or do i start a fresh policy of what???

You can (usually) transfer an existing policy on one car/bike onto another car/bike, with a change in premium due depending on the relative insurance costs of your new vehicle compared to your old one, and the amount of time left to run on your policy.

Your existing insurer may not be the best price for your new one, but depending on how much of your policy you have left to run and what sort of cancellation charge your insurance company may levy on you, it may still work out cheaper to stick with your current company until your policy is due for renewal.
